Higher markets on better earnings

The Dow jumped 109 (but off the highs), advancers over decliners 3-1 & NAZ advanced a very big 71.  The MLP index rose 2 to the 359s & the REIT index was up 4 to the 272s.  Junk bond funds went up & Treasuries were flattish.  Oil rose to the highest level in 4 weeks after data showed the US economy expanded as Americans’ spending climbed.  Gold sank as stocks rose.

Economy in U.S. Grew 3.2%
Photo:   Bloomberg

Consumer spending that rose at the fastest pace in 3 years helped the US economy grow at a 3.2% pace in Q4, overcoming gov cutbacks & laying the foundation for a stronger expansion.  The rate of growth in the economy followed a 4.1% advance in the prior 3 months, according to the Commerce Dept.  Household purchases climbed at a 3.3% pace, the best performance since the end of 2010.  The pickup in demand was broad based as business investment & exports also accelerated, overshadowing the damage from the partial shutdown of federal agencies & budget cuts.  Diminishing fiscal restraint this year & progress in the labor market will probably sustain economic growth, which explains why the Federal Reserve decided to pare stimulus.

House Reps are considering insisting that the Dem-led Senate act first on a debt limit increase the Treasury Department said will be needed by the end of Feb.  “We’d like to see their plan put forward,” Rep Pat McHenry, a North Carolina Rep. McHenry said.  “I’d like to see if Harry Reid can assemble his Democrat majority to produce a plan,” McHenry added.  “Then we’ll be happy to receive it in the House, consider it and start negotiations.”  Many Reps say they don’t want to take the same hard-line debt & budget approach they did last year that led to a gov showdown.  By allowing the Democratic-led Senate to act first, House Reps would signal they’re willing to let Dems take the lead.  Senator Ted Cruz vowed to use a debate over raising the federal debt limit as leverage to extract a new round of spending cuts, even as House Speaker John Boehner said that defaulting would be “the wrong thing” for the country.  Cruz, the Texas Rep who led the fight to defund Obamacare that contributed to the shutdown in Oct, said he wouldn’t give in to Dem demands to raise the debt limit without conditions.  “We should not raise the debt ceiling without significant structural reforms that address the out of control spending and out of control debt in Washington,” Cruz said.  “The debt ceiling is the natural lever point to address the out-of-control spending and debt. It has historically been the most effective lever point to doing so.”

Visa posted fiscal Q1 profit that beat estimates as card spending climbed.  EPS rose to $2.20 from $1.93 a year earlier. The estimate was for adjusted EPS of $2.16.  CEO Charlie Scharf is seeking ways to increase business outside the US, where Visa gets more than half its revenue, amid a global shift to electronic payments from cash.  The firm has returned almost $17B to investors since the 2008 IPO & last year was the 6th-best performer in the Dow,gaining 47%.  “We feel very good about the strong financial performance,” Scharf said.  “Holiday spending in the U.S. was better than reported.”  Marketing expenses are expected to increase in Q2 & Q3 as Visa spends more on promotions surrounding the Winter Olympics & World Cup soccer tournament.  Net operating revenue increased 11% to $3.2B from a year earlier.  Card spending increased 11% to $1.16T, adjusted for currency fluctuations, & cross-border volume, a measure of spending by consumers traveling abroad, also rose 11%.  Processed transactions on Visa networks climbed 13% to $16B.  Visa repurchased 5.5M shares in fiscal Q1 & had $4.2B remaining for buybacks as of Dec 31.  The stock gained 3.84 & is close to recent record highs.

Dow had pretty much its best day this month.  Of course after losing more than 800, that's not saying much.  Earning reports were better, but many of the previous ones were not pretty.  Reps are cranking up the heat on raising the debt ceiling & that could bring another ugly fight with little accomplished beyond kicking the can down the road again.  However, the compromise on funding the federal gov for 2 years may indicate meaningful legislation is possible.  Tomorrow is the last day of the month & much of today's buying may come from financial managers making their portfolios look better.

Contracts to purchase previously owned homes in the US plunged in Dec by the most since May 2010 as higher borrowing costs & bad weather held back sales.  A gauge of pending home sales slumped 8.7% after a revised 0.3% drop in Nov that was initially reported as a gain, according to the National Association of Realtors.  The projection called for the index to drop 0.3%.  Tight inventory & unusually cold weather discouraged prospective buyers.  Further gains in hiring, household wealth & consume confidence would help boost the housing recovery and the economy.  Contract signings dropped 6.1% from the year prior on an unadjusted basis after a 4.4% decrease in the 12 months that ended in Nov.  The pending sales index was 92.4 (a reading of 100 corresponds to the average level of contract activity in 2001, or “historically healthy” home-buying traffic).  All 4 regions showed a decrease from Nov, led by a 10.3% slump in Northeast.  Pending sales are considered a leading indicator because they track new purchase contracts.  “Unusually disruptive weather across large stretches of the country in December force people indoors and prevented some buyers from looking at homes or making offers,” NAR chief economist Lawrence Yun said.

Applications for unemployment benefits in the US rose more than forecast last week to the highest level in more than a month, partly reversing a post-holiday slump.  Jobless claims climbed 19,K to 348K last week which included the Martin Luther King holiday, according to the Labor Dept,  The reading was the highest since mid-Dec & the forecast projected 330K.  The 4 week average of claims increased to 333K from 332K in the prior week.  The number continuing to receive jobless benefits fell 16K to 2.99M in last week.  Emergency benefits expired for the unemployed after Congress allowed the program to lapse at the end of 2013.  The extended benefits were stopped in the week ended Dec 28.

UPS Q4 profit dropped 8.5% as a late surge in online Christmas shopping snarled operations & led to missed deliveries that boosted costs.  EPS was $1.25, down from adjusted EPS of $1.32 a year earlier.  Analysts had estimated $1.43 before UPS gave preliminary results on Jan 17.  The company expects full-year EPS of $5.05-$5.30, an increase of 11-16% over 2013 adjusted results.  UPS had to hire 85K temp workers (55% more than its original plan) when the last-minute deluge of air shipments exceeded the processing capacity of its system.  “The increased volume put a strain on our network, causing delays,” CEO Scott Davis said.  “In response, UPS deployed additional people and equipment, placing a greater emphasis on service than cost. UPS will make the necessary investments and operational improvements to ensure we meet the needs of the marketplace.”  Sales rose 2.8% to $14.98B, falling short of the $15.18B expected.
Q4-2012 included $3B in one-time costs for an increase in pension expenses.  The stock went up 1.04.

Who knows what's behind this rally.  Maybe shorts are covering their positions before the month's end which always has the potential for being volatile.  With earnings season winding down, there was no special news today.  Those guys in DC still have to raise the debt ceiling in a couple of weeks, not to mention other fiscal problems which are pending.  Dow remains down more than 750 in Jan, one of its worst months in some time!

The Federal Reserve (FED) will trim its monthly bond buying by $10B to $65B, sticking to its plan for a gradual withdrawal from the unprecedented easing policy.  “Labor market indicators were mixed but on balance showed further improvement,” the FOMC said.  “The unemployment rate declined but remains elevated.”   Policy makers pressed on with a reduction in the purchases intended to speed a recovery from the worst recession in decades, even after payroll growth slowed in Dec & amid a rout in emerging-market currencies.  The FED left unchanged its statement that it will probably hold its target interest rate near zero “well past the time” that unemployment falls below 6.5%, “especially if projected inflation” remains below the committee’s longer-run goal of 2%.  The FED repeated the inflation “persistently below its 2 percent objective could pose risks to economic performance and it is monitoring inflation developments carefully for evidence that inflation will move back toward its objective over the medium term.”  It was the first meeting with no dissent since Jun 2011, showing officials coalescing around the central bank’s tapering strategy.  Even as they maintain stimulus, central bankers are planning for the end to the era of low interest rates.  In a technical note, the FED said it would continue testing a program designed to prevent short-term market interest rates from falling too low.  The program, called an overnight reverse repurchase facility, was first approved in Sep.

Marissa Mayer
Photo:   Bloomberg

Yahoo CEO Marissa Mayer has failed to spur growth at the web portal 18 months after taking the job, & the outlook isn’t improving as advertisers continue spending their money elsewhere.  Q1 sales, excluding revenue passed to partner sites, will be $1.06-$1.1B in the current qtr, the company said.  The middle of that range would represent growth of less than 1% from $1.07B a year earlier.  Mayer is struggling to win ad sales as users show preference for her former employer & Facebook (FB).  She benefited last year as YHOO stock price doubled, reflecting the company’s stake in Alibaba.  Her challenge now is translating a catalog of new products, from updated advertising features to a food site, into growing sales.  Earnings from the equity interests, including its holdings in Alibaba & Yahoo Japan, rose to $222M from $149M in Q4-2012.  Alibaba’s revenue rose 51% to $1.78B during qtr ended Sep   Yahoo EPS increased to 33¢ from 23¢ a year earlier, helped by a gain from the sale of patents.  But net sales slipped to $1.2B from $1.22B in the prior year ago, in line with the estimate.  Mayer said that reaching a desirable level of growth will take years.  To speed a recovery, she’s boosting investments in engineering, shuttered underperforming services & focused on attracting users with more engaging products.  She also made a risky bet by spending $1.1B last year on Tumblr, a blogging site with little revenue.  “In 2013, we built a foundation for growth,” she said. “I’m very pleased with our progress.”  These results follow a leadership shakeup.  Mayer fired COO Henrique de Castro earlier this month after tensions erupted between the two because de Castro was not a “fit” for the company.  The stock sank 3.33 (9%) after a good run in the last year.

Tablet shipments from computer makers grew at a slowing rate in Q4, hurt by an increasingly saturated market in the US, according to research firm IDC.  Global shipments climbed 28% from a year earlier to 76.9M units, the firm said, which compares with a 87% year-over-year growth rate in Q4-2012.  “Markets such as the U.S. are reaching high levels of consumer saturation,” Tom Mainelli, IDC’s research director for tablets, said.  “While emerging markets continue to show strong growth, this has not been enough to sustain the dramatic worldwide growth rates of years past.”  Apple (AAPL) maintained its lead in the industry & even saw its market share inch up from the previous 3 months, rising to 33.8% in the period from 29.7% in Q3.  Still, its share was down from a year earlier, paring the company’s once-commanding lead in an industry it pioneered.  Samsung ranked 2nd, accounting for 18.8% of shipments.  AAPL stock slumped 5.75 to about 500.

Traders took no comfort in the reduction in bond buying by the FED.  This had been well advertised, but the news shook investors who have gotten spoil with low interest rates.  While FED interest rates have not changed, the reduction in bond purchases sent a clear signal that higher rates are on the agenda & may begin by the end of the year.  Dow has fallen more than 800 in Jan & it would a miracle for it to report a gain this month.  This has the making of a tough year for the stock market.
